Might have been asked before, sorry if it has an I'm dumb for not finding it, but this is my first time doing the event and I've gota few questions.

How do you exchange treats and upgrade basket?
What counts as a "costume"? Just a mask?
Can anyone drop treats(inactives/or not doing the event), or just people doing the event?

Once you have purchased a basket, you can click on "use" in your inventory to use the treats to buy upgrades.

The overall level of the basket will update automatically, based on how many treats you're collected.

Just wearing a mask is enough to count as a costume, though a couple other items can also be used. Check here for the list:

Yes, you can get the treats by winning an attack against anyone. Many people just attack low-level inactive accounts.
