It is highly recommended that you live in a Private Island to have the most happiness because higher happiness gives higher stats in the gym. You can use edvds, candies, etc. to temporarily go above your max happy to get even higher stats. Read up on happy jumps in the guides/tutorials section.
Moved to Q&A - As Sidgar says, the more happiness you have the better gains you will get in the gym.
Happy regenerates naturally, but it's very slow. To recover happy, you can eat candy or use Erotic DVDs.
