Questions: what are clothes even for? does it do anything similar to armor?

Worthless cosmetics. Some can cover up some armors so your opponent has to mouse over them to see what armor you have but really worthless cosmetics.
Generally useless although some things like Bloodied Apron will "...provide a boost to the chance to receive a treat. Wearing multiple will provide no additional bonus..." Source - Wiki
some looks cool, some looks super weird because it stands at the top of your armor (some also below the armor, so it's invisible).
hats especially the most weird to wear with helmet. the character wear hats above the helmet and it's seriously weird.
True, scary clothes are useful during Halloween. One piece only counts. The rest of the year it is useless.
As others have mentioned, they are primarily for aesthetic purposes rather than being functional. In every online game, there is a segment of players who enjoy those sorts of things. Because of that, you can sell on the market, although not for a lot of money.
Clothing items in Torn have the same function as irl, so you don't have to wear it if you don't want to, just be prepared to face the consequences.
